This discrepancy came up in a recent game and I wanted to get clarification.

figures 1,2,&3 are opposing characters and all adjacent to character B which is my figure. Does figure 2 have to break away from an opposing character B?
My opponent said characters 1 and 3 block line of sight from figure 2 and B, so It is not considered adjacent, and does not need to break away. I said they block line of sight for any ranged attacks or abilities, but they are still adjacent and must break away.

I can only add what everybody else has said, line of fire doesn't have anything to do with this situation nor with breaking away. All the figures here have to break away from each other and the line of fire would only be relevant if you had a situation like this (with the -'s representing empty squares):

In that case, yes, the line of fire from 2 to B is blocked and they can't make ranged combat attacks against each other, but when they are adjacent they can both attack each other and have to break away from each other.
Why the long rant? Because just last month I was in the exact same situation with my friend, who sometimes gets really worked up over the smallest details trying to prove to me that "2 can't attack B, cuz there's no line of fire"
Both outwit and ranged attacks (and perplex and PC) require line of sight, so figures 2 and B cannot do these things to eachother - they can only do close combat
So 2 and B can attack each other (Close combat). What about Outwit, ranged attack and such?
As answered, Lines of Fire are prohibited, so Outwit and Ranged attacks are both out.
Close combat is allowed UNLESS the 13 squares are populated by a double-based character - then 2 and B are not considered adjacent to each other (no to mention all the line of fire stuff still applies).
