One of the things I love about this power is,"Knockback damage dealt to this character is reduced to 0." Of course what they don't mention is that the character still has to have this power after being dealt the attack damage to avoid the Knockback damage.
"My enemies hate me, my allies hate me, I hate myself."
The attack's damage is dealt. Defensive powers apply, and then the attack's damage is taken. If there is knockback the figure is now moved the appropriate number of squares; if the figure is dealt knockback damage, the powers able to apply are the ones currently showing on the dial.
It's hardly unusable since the aspect of avoiding knockback damage isn't the entire extent of the Combat Reflexes power. It also allows you to automatically be knocked back if you choose, so you can escape from a fight without having to roll for break away.

General FAQ under knockback:
"Damage dealt from knockback and damage dealt from an attack are considered separate sources of damage for powers such as Toughness, Invulnerability, and Impervious. For example: Character A, with Invulnerability, is dealt 4 damage from an attack. Character A’s attacker rolled doubles. Character A’s Invulnerability reduces that damage dealt by 2, to a total of 2. Character A clicks its dial twice, and its Invulnerability is replaced with Toughness. Character A is knocked back 2 squares, causing Character A to fall off elevated terrain. Character A is dealt 2 damage from the fall, but Character A’s Toughness reduces this damage dealt to 1. After falling, Character A clicks its dial once."
